• Traditional economic theory suggests that individuals by their very nature are risk-averse. So faced with an unknown future, they tend to prefer certainty of an upfront (actuarially fair) insurance premium over the possibility of incurring a significant future loss, even if the probability of such a loss is very low. Insurance works on the principle of pooling. By pooling premiums from a large number of individuals, and after paying any claims, insurers hope to make profits at the end. The risks that were unbearable at an individual customer level become a business opportunity when pooled together. This project will investigate the need for insurance, and focus on the following issues: • Demand for insurance: Empirical observations show that not all individuals purchase insurance even when insurance premium is actuarially fair. How can this fact be reconciled with the economic theory which suggests that all risk-averse individuals should purchase insurance at a fair premium? What are the alternative economic frameworks which can explain the observed reality? • Alternative insurance delivery mechanism: History of insurance suggests that society has experimented with many forms of insurance: co-operatives, mutual insurance companies, shareholder insurance firms, peer-to-peer insurance, among others. How do these different insurance delivery mechanisms cope with the models of insurance demand and the underlying challenges and opportunities. Possibly focus on peer to peer insurance companies, and use them to discuss the rest of the paper. • Challenges and opportunities: Moral hazard, adverse selection and loss coverage: 1. Moral hazard: This relates to the idea that once insured, a person may be inclined to neglect precautions and take more risks, and hence may increase the probability of loss. Alternative definitions relate it explicitly to ‘morality’: an allusion to increased claims or other costs to the insurer which arise from the bad character of the insured person. 2. Adverse selection: Adverse selection is loosely defined as the information asymmetry between insurer and insureds, which arises if risk classification is banned. This can lead to more insurance being bought by higher risks and less insurance is bought by lower risks, raising the equilibrium pooled price of insurance. Also, since the number of higher risks is usually smaller than the number of lower risks, the total number of risks insured usually falls. This combination of a rise in price and fall in demand is usually portrayed as a bad outcome, both for insurers and for society. 3. Loss Coverage: Loss coverage, defined as the expected losses compensated by insurance for the whole population, is higher under pooling if the shift in coverage towards higher risks more than compensates for the fall in number of risks insured. So, unlike adverse selection, which says pooling of risks is always adverse, loss coverage can provide a good metric for the social efficacy of insurance, and hence one which public policymakers may reasonably wish to maximise. The project will shed light on the viability of insurance through different delivery mechanisms in face of the underlying challenges and available opportunities
